Relative Strength Index






The RSI (Relative Strength Index) is a technical indicator used in technical analysis to measure the strength of an asset's price based on its price movement momentum. It helps traders identify whether the market is overbought (too much buying) or oversold (too much selling).

How RSI Works

RSI is calculated within a range of 0 to 100:

  • Above 70: Indicates overbought conditions. Prices may fall due to a correction.
  • Below 30: Indicates oversold conditions. Prices may rise as buying momentum increases.
  • 50: Indicates a neutral zone with no clear direction.

RSI Formula:

RSI=100(1001+RS)RSI = 100 - \left( \frac{100}{1 + RS} \right)

Where:

  • RS (Relative Strength): The average gain / average loss over a specific period (usually 14 periods/candles).

Default RSI Settings

  • Period: 14 (data from the last 14 candles, depending on the timeframe)
  • Overbought: 70
  • Oversold: 30

Using RSI in Trading

Detecting Overbought & Oversold Conditions

  • RSI above 70: Sell opportunity, as prices may fall.
  • RSI below 30: Buy opportunity, as prices may rise.

Divergence

  • Bullish Divergence: Price is falling, but RSI is rising → Potential sign that prices may increase.
  • Bearish Divergence: Price is rising, but RSI is falling → Potential sign that prices may decrease.

Trend Confirmation

  • RSI above 50: Indicates an uptrend.
  • RSI below 50: Indicates a downtrend.

Combining with Other Indicators

RSI is more effective when combined with indicators like Stochastic, Moving Averages, or Price Action analysis.

Example in Forex (H1 timeframe for XAU/USD - Gold):

If RSI is at 75:

  • Check for resistance nearby.
  • If there is resistance, prepare to sell.
  • Ensure confirmation with a reversal candlestick (e.g., Pin Bar).
